Japan’s Economy Shrinks More Than Forecast

Japan’s economy contracted more than economists forecast in the fourth quarter as exports slid on weakness in global demand and strength in the yen.

Gross domestic product shrank an annualized 2.3 percent in the three months ended Dec. 31, following a revised 7 percent expansion in the previous quarter, the Cabinet Office said today in Tokyo. The median forecast of 26 economists surveyed by Bloomberg News was for a 1.3 percent decline.

A pick-up in earthquake reconstruction work may aid a return to growth this quarter even as gains in the currency pare export earnings, worsening losses for companies such as Sony Corp. (6758) The Bank of Japan may refrain from additional easing tomorrow as officials assess a mixed global picture, from improved U.S. employment to weaker Chinese trade and Europe’s progress in taming its debt crisis, according to a Bloomberg News survey of economists.

“The economy may have dipped into a contraction in the fourth quarter, but it would be temporary,” Seiji Adachi, a senior economist at Deutsche Securities Inc. in Tokyo, said before today’s data. “There’s no need to be overly pessimistic about the economic outlook as the overseas economies, such as the U.S., are starting to pick up.”

The nation’s currency climbed to a postwar record of 75.35 per dollar on Oct. 31, making exports less competitive. Manufacturers have also been hurt by flooding in Thailand that disrupted production, while energy imports because of nuclear shutdowns lead to the first annual trade deficit since 1980.

Quake Reconstruction

Parliament last week passed Prime Minister Yoshihiko Noda’s 2.5 trillion yen ($32 billion) recovery package from the earthquake and tsunami, the fourth supplementary budget since the disaster. The government will allocate 300 billion yen for the eco-friendly car subsidies as part of its fourth extra budget.

Public investment in reconstruction works, which was delayed mainly by administrative limitations, will start to kick in, said Masayuki Kichikawa at Merrill Lynch Japan Securities Co.

“If exports stop falling as the impact of the flooding in Thailand winds down, overall GDP is likely to return to growth,” Kichikawa said before the report.

Bank of Japan Governor Masaaki Shirakawa said last week that the economy is in a “severe” condition because of deflation and gains in the yen.

‘In a Lull’

“Japan’s economy is in a lull,” Kiichi Murashima, chief economist at Citigroup Global Markets Japan Inc. in Tokyo, said before the report. “Japan’s economy will likely remain vulnerable to a slowdown in global demand and the yen’s appreciation.’

Panasonic, the world’s largest maker of plasma televisions, said on Feb. 3 that it almost doubled its annual loss forecast to a record 780 billion yen because of Thailand floods and slowing demand for TVs.

Sony, Japan’s largest consumer-electronics exporter, said on Feb. 2 that it widened its full-year net loss forecast to 220 billion yen from the 90 billion-yen loss predicted in November.

The International Monetary Fund estimates that Japan’s economy will grow 1.7 percent in 2012, compared with a likely 1.8 percent expansion for the U.S. and an estimated 0.5 percent contraction for the euro area.

Citigroup Global Markets Japan Inc.

East Europe Slows Rate Increases as Russia Shows Growth Concern

dataCADLEZYC

East Europe Slows Rate Increases as Russia Shows Growth Concern

dataCentral banks in eastern Europe, the region hardest hit by the global financial crisis, will raise interest rates less than other emerging markets as policy makers signal greater concern about growth, economists said.

Emerging Europe’s economies will expand 3.6 percent this year, compared with 8.4 percent predicted for Asia’s developing economies and 4.3 percent for Latin America, according to International Monetary Fund’s January forecasts. Russia yesterday unexpectedly kept its deposit rate unchanged, while money market rates for Poland and Hungary show that investors have scaled back bets on how far borrowing costs will rise.

Global rate setters are growing more concerned that inflation is accelerating as the world economy gathers strength and food and oil prices rise. While Hungary, Serbia and Poland have raised borrowing costs, emerging Europe’s rates will rise more slowly than in Asia and Latin America, which are growing twice as fast, according to Commerzbank AG, Capital Economics Ltd. and Bank of America Merrill Lynch.

“With the still sluggish growth rate, east European central banks can’t afford to be very aggressive,” said Michael Ganske, head of emerging-markets research in London at Commerzbank, Germany’s second-biggest lender. “You can’t purely look at inflation when you’re just coming out of a major economic crisis.”

Russian Rates

In Russia, where President Dmitry Medvedev set a growth target of 10 percent, while the central bank opted to raise reserve requirements for banks, it surprised 12 of 16 economists by keeping the deposit rate unchanged to contain inflation without throttling the recovery.

Bank Rossii kept all interest rates on hold, including the key refinancing rate at a record-low 7.75 percent. The IMF expects Russia to grow 4.5 percent this year, compared with 9.6 percent for China and 8.6 percent for India.

Forward-rate agreements used to lock in interest costs in a year’s time now indicate Polish rates will increase by 1.08 percentage points by year-end, two weeks ago they predicted 1.25 percent.

Hungarian contracts now show the bank may be done raising rates, compared with rate bets of 52 basis points two weeks ago. Contracts for the Czech Republic, where the bank has kept rates at a record low 0.75 percent since May, signal an increase of 85 basis points, compared with 82 two weeks ago.

India, Brazil

In India, where the central bank last week resumed rate increases, bets on the extent of tightening are rising. The cost of one-year interest-rate swaps used to guard against fluctuations in borrowing costs rose 29 basis points this month to 7.43 percent. Brazil’s central bank last month lifted rates 50 basis points and signaled it will move again in March. Yields on interest-rate futures contracts due January 2013 have risen 52 basis points in the past month.

Interest-rate derivatives markets may still be overestimating increases to east Europe’s policy rates because central bankers may be unable to influence food and energy- related price gains with monetary tightening, said Neil Shearing, senior emerging markets economist at London-based Capital Economics.

Central banks may tolerate some inflation “because they know where it’s coming from, food and energy prices, and they know that they don’t have much control over that,” he said. “In much of the region there are still major growth challenges.”

Inflation Threat

The share of food prices in consumer-price baskets across the region is between 20 percent and 40 percent, BNP Paribas SA economist Michal Dybula said. Inflation is a threat to eastern Europe’s recovery as it may damp consumer spending and prompt interest rate increases, the European Bank for Reconstruction and Development said last week.

Because of sluggish economic growth, the dilemma for emerging European central bankers is more similar to that of U.S. and western Europe policy makers than the challenges faced by their Chinese, Brazilian or Indian counterparts, Commerzbank’s Ganske said.

The Federal Reserve last week maintained plans to buy $600 billion of Treasuries through June to help reduce unemployment. European Central Bank President Jean-Claude Trichet said on Jan. 26 in Davos, Switzerland that euro-region interest rates were “appropriate.”

Serbia’s central bank, which Timothy Ash, head of emerging- market strategy at Royal Bank of Scotland called Europe’s “most hawkish,” lead rate increases, lifting borrowing costs times since August by 4 percentage points to 12 percent as losses in the currency fueled inflation.

Hungarian, Polish Rates

Hungarian policy makers last month raised the country’s benchmark rate a quarter-point to 6 percent, the third consecutive increase. The central bank sought to tighten policy before Prime Minister Viktor Orban appoints board members more likely to favor lower rates, RBC Capital, Citigroup Inc. and Capital Economics said.

Poland followed on Jan. 19 by raising rates a quarter-point to 3.75 percent from a record low to tame inflation expectations and strengthen the zloty. The Czech central bank has signaled it may raise its main rate in the second half from 0.75 percent, the lowest ever.

Following the rate moves, policy makers toned down their inflation-fighting rhetoric.

East Europe Slows Rate Increases as Russia Shows Growth Concern

India, Brazil

Inflation Threat

Japan Pledges to Take Bold Action on Yen If Abrupt Gains Threaten Outlook

data

Japan Pledges to Take Bold Action on Yen If Abrupt Gains Threaten Outlook

dataCAR6AGXBJapanese authorities said they stand ready to take action on the yen should the nation’s currency appreciate, signaling their readiness to intervene again in the foreign-exchange market.

“While the yen’s abrupt movements appear to receding, an excessive strengthening of the currency can’t be tolerated because of the adverse effects it may have on the economy and financial markets over the long term,” the government said in an economic policy paper released in Tokyo today. “We will continue to take bold action when necessary.”

The government intervened in currency markets for the first time in six years on Sept. 15 to stem the yen’s advance toward a 15-year high. The currency’s 8 percent appreciation against the dollar in the past year has prompted companies including Toyota Motor Corp. to consider moving more production overseas to protect profits.

The government reiterated that it will continue to work with the Bank of Japan to beat deflation and called on the bank to pursue “appropriate and flexible” monetary policy to support the economy in today’s position paper on the economic outlook for the year starting April 1 and its fiscal policy management.

The yen has fallen 3 percent since touching 80.22 per dollar on Nov. 1, the highest since April 1995. It traded at 82.60 as of 8:58 a.m. in Tokyo today.

Japan’s economy is showing signs of picking up after contracting a projected 0.75 percent annual pace in the fourth quarter. The government raised its evaluation of the economy for the first time in seven months last week after industrial production advanced for the first time since May in November.

SUMMARY OF COMMENTARY ON CURRENT ECONOMIC CONDITIONS

BY FEDERAL RESERVE DISTRICTS

OCTOBER 2010

SUMMARY OF COMMENTARY ON CURRENT ECONOMIC CONDITIONS

BY FEDERAL RESERVE DISTRICTS

OCTOBER 2010

Summary*

Reports from the twelve Federal Reserve Districts suggest that, on balance, national economic activity continued to rise, albeit at a modest pace, during the reporting period from September to early October.

Manufacturing activity continued to expand, with production and new orders rising across most Districts. Demand for nonfinancial services was reported to be stable to modestly increasing overall. Consumer spending was steady to up slightly, but consumers remained price-sensitive, and purchases were mostly limited to necessities and nondiscretionary items. New vehicle sales held steady or rose during the reporting period; sales of used automobiles were strong as well. Activity in the travel and tourism sector picked up.

Housing markets remained weak with most Districts reporting sales below year-ago levels. Reports on prices suggested stability, however. Conditions in the commercial real estate sector were subdued, and construction was expected to remain weak. Lending activity was stable in most Districts. Agricultural conditions were generally favorable, and above-average yields were expected in most reporting Districts. Activity in the energy sector continued to expand.

Input costs, most notably for agricultural commodities and industrial metals, rose further. Shipping rates increased, and retailers in some Districts noted rising wholesale prices. However, prices of final goods and services were mostly stable as higher input costs were not passed on to consumers. Wage pressures were minimal.

SUMMARY OF COMMENTARY ON CURRENT ECONOMIC CONDITIONS

BY FEDERAL RESERVE DISTRICT

AUGUST 2010

SUMMARY OF COMMENTARY ON CURRENT ECONOMIC CONDITIONS

BY FEDERAL RESERVE DISTRICT

AUGUST 2010

Summary*

Reports from the twelve Federal Reserve Districts suggested continued growth in national

economic activity during the reporting period of mid-July through the end of August, but with widespread signs of a deceleration compared with preceding periods.

Economic growth at a modest pace was the most common characterization of overall conditions, as provided by the five western Districts of St.Louis, Minneapolis, Kansas City, Dallas, and San Francisco. The reports from Boston and Cleveland also pointed to positive developments or net improvements compared with the previous reporting period. However, the remaining Districts of New York, Philadelphia, Richmond, Atlanta, and Chicago all highlighted mixed conditions or deceleration in overall economic activity.

Consumer spending appeared to increase on balance despite continued consumer caution that

limited nonessential purchases, while activity in the travel and tourism sector picked up relative to seasonal norms. Activity was largely stable or up slightly for professional and other nonfinancial services. Reports on manufacturing activity pointed to further expansion, although the pace of growth eased according to several Districts. Agricultural producers and extractors of natural resources reported continued gains in demand and sales. Home sales slowed further following an initial drop after the expiration of the homebuyer tax credit at the end of June, prompting a slowdown in construction activity as well. Demand for commercial real estate remained quite weak but showed signs of stabilization in some areas. Reports from financial institutions pointed to generally stable or slightly lower loan demand and noted some modest improvements in credit quality.

Upward price pressures remained quite limited for most categories of final goods and services,

despite higher prices for selected commodities such as grains and some industrial materials. Wage pressures also were limited, although a few Districts noted increased upward pressures in a narrow set of sectors experiencing a mismatch between job requirements and applicant skills.

SUMMARY OF COMMENTARY ON CURRENT ECONOMIC CONDITIONS

BY FEDERAL RESERVE DISTRICT

AUGUST 2010

Japan Consumer Prices Fall 1.1% as Deflation Persists in Slowing Economy

Japan Consumer Prices Fall 1.1% as Deflation Persists in
Slowing Economy

Japan’s consumer prices fell for a 17th month as economic growth cooled and the yen’s advance lowered import costs.

Pricesexcluding fresh food slid 1.1 percent in July from a year earlier, the statistics bureau said today in Tokyo, matching the median estimate of 24 economists surveyed by Bloomberg.

Japan’s economy barely grew in the second quarter as consumption stagnated and exports slowed, prompting companies from Barclays Capital to Nomura Securities Co. to cut their growth projections. Combined with weakening demand, the yen’s advance is also entrenching deflation by making imports cheaper.

Price pressures will ease, “but the climb out of deflation will be extremely slow,” Hiroshi Miyazaki, chief economist at Shinkin Asset Management Co. in Tokyo, said before the report.

The yen’s gain drove stock prices to a 16-month low this week, putting pressure on the Bank of Japan and government to implement measures to safeguard the export-dependent recovery.

The Japanese currency has advanced 6 percent against the dollar in the past three months, prompting heads of Japan’s three largest business lobbies to call for policy actions to stabilize foreign-exchange rates.

Finance Minister Yoshihiko Noda this week said Japan stands ready to take “appropriate action” to stem the yen’s gain, his strongest comment on the yen to date. The central bank will probably ease monetary policy to help shelter the economy from the damage of a stronger yen, said economist Junko Nishioka.

Projection Downgrade

“The bank is highly likely to downgrade its projections for both growth and prices” in its semi-annual economic outlook in October, said Nishioka, chief economist at RBS Securities Japan Ltd. in Tokyo. “It wouldn’t come as a surprise if it decides to take some form of action in anticipation of that.”

The central bank’s policy-setting board will next meet on Sept. 6-7. BOJ policy makers predicted in July core prices will increase 0.1 percent in the year ending March 2012 after falling 0.4 percent.

Japan’s growthslowed to an annual 0.4 percent pace in the three months ended June 30, the weakest expansion in three quarters.

Retailers are offering discounts of imported food and household items to encourage consumers to loosen purse strings.

McDonald’s Holdings Company (Japan) Ltd., the Japanese unit of the world’s biggest restaurant chain, this month cut the price of its Big Mac after Japan’s three biggest beef-bowl restaurant chain?--?Yoshinoya Holdings Co., Matsuya Foods Co. and Zensho Co.?--?slashed prices.

Offer Discounts

Supermarket chains Aeon Co. and Ito-Yokado Co. this month offered discounts on dozens of imported food and household goods, including U.S.-grown avocados, Chilean-salmon and Australian beef.

Core price declines have steadily moderated after peaking in September, except in April,

when the government started waiving high school tuition fees to support households.

“Though price declines have gradually eased, their declines are still large,” said Yoshiki Shinke, a senior economist at Dai-Ichi Life Research Institute in Tokyo. “Downward pressure resulting from the deteriorating output gap is persistent.”

Japan Consumer Prices Fall 1.1% as Deflation Persists in
Slowing Economy

Projection Downgrade

Offer Discounts

Kan May Face Ghost of Hashimoto as Japan's Economy Weakens Before Tax Rise

By Aki Ito - Jun 30, 2010

Japan’s slowing recovery from its worst postwar recession is signaling the world’s second-biggest economy may be too weak to sustain the higher consumption taxes under consideration by Prime Minister Naoto Kan.

Reports this week showed the jobless ratereached a five- month high in May, and wages, factory output and household spending fell, showing little sign of revival in domestic demand more than a year after the economy stopped shrinking. A gain in the Tankan business-sentiment index today reflects a post- recession rebound in manufacturers’ earnings led by exports.

The risk is that without an end to deflationand rebound in spending, the economy won’t be able to withstand the higher levy Kan plans in as soon as two years. Kan, facing midterm elections July 11, is in danger of repeating the error of his late predecessor Ryutaro Hashimoto, whose 1997 tax rise helped cause a recession, according to Morgan Stanley MUFG Securities Co.

“Hashimoto raised taxes as soon as he thought the economy had gained back just a bit of its health, and that ended up sinking the Japanese economy into a bottomless abyss,” said Akio Makabe, an economics professor at Shinshu University in Matsumoto, central Japan, who has written books on behavioral finance. “If the government doesn’t get its priorities straight, we’ll see another 1997.”

Evidence of a weakening rebound has contributed to a sell- off in Japan’s equities, with the Nikkei 225 Stock Averagelosing 6.8 percent in the past two weeks, to 9,382.64 at yesterday’s close in Tokyo.

Eroding Support

Kan is also feeling the impact, with eroding public support before the vote for the upper house of parliament. His approval rating fell to 50 percent last week, 18 percentage points lower than when he took office last month, a Nikkei newspaper poll showed June 26.

The poll was taken on June 24-25, days after the premier said he would consider an increase in the sales tax to 10 percent from the current 5 percent. Tax changes will be unveiled “soon,” the government said in a medium-term fiscal strategy June 22. The administration also pledged to balance the budget by fiscal 2020 and cap public spending for the next three years.

Policy makers need to implement a pro-growth overhaul of business regulations and prod the Bank of Japan to stimulate credit expansion before considering a tax increase, according to Morgan Stanley and Barclays Capital.

“More aggressive monetary and regulatory policies are needed in Japan if 1997-style economic consequences of fiscal retrenchment are to be avoided,” Morgan Stanley economists led by
Robert Feldman, who previously worked at the U.S. Federal Reserve, wrote in a report yesterday.

Setting the Goal

“Strengthening the economy is the goal here -- fiscal rehabilitation is only a result of that,” said
Kyohei Morita, chief economist at Barclays Capital in Tokyo. He also advocates cutting corporate taxes, a move Kan is also considering.

Koji Miyahara
, president of the Japanese Shipowners’ Association and chairman of Nippon Yusen K.K., said last month that the country’s companies need a corporate tax cut to continue competing in the global economy. The government should “offset the loss” of revenue from the corporate tax cut by increasing the sales tax, he said.

Sales taxes can be an effective way of raising revenue in developed economies, according to the International Monetary Fund. More than half of gross domestic product typically comes from consumer spending in the developed world.

Fighting Deflation

Higher sales taxes, introduced gradually, could help the economy by spurring inflation expectations, according to Masamichi Adachi, an economist at JPMorgan Chase & Co. in Tokyo. An annual 1 percentage point increase from next year, eventually reaching a 20 percent level, would minimize the impact on consumer spending, he said.

“When people get used to the fact that the consumption tax rises a percentage point every year, they’ll begin to assume that prices will keep rising,” Adachi said. “That way, deflationary expectations will turn into inflationary ones.”

In 1997, Hashimoto boosted the consumption levy by 2 percentage points, an increase followed by a recession that led to his resignation. Kan, 63, has said he’s considering the opposition Liberal Democratic Party’s proposal to double it to 10 percent, and called for cross-party talks on the issue.

Japan’s dilemma is echoed around the world in developed nations with swelling public debt loads and historically high unemployment.

U.K., U.S.

The U.K. plans to boost its value-added tax to 20 percent from 17.5 percent in January. Spain is raising its main VAT rate in July to 18 percent from 16 percent. By contrast, American officials have warned that policies need to sustain a recovery in domestic demand.

Morgan Stanley analysts, who weren’t immediately available to respond to questions, said Japan’s economy is in worse shape than 1997, when the jobless rate was around 3.3 percent compared with 5.2 percent now. Deflation is more entrenched, with consumer prices slumping 1.2 percent in May, more than the 0.5 percent drop on the eve of the tax increase 13 years ago.

“Vulnerability to premature tightening is high,” the bank’s economists said.

Kan May Face Ghost of Hashimoto as Japan's Economy Weakens Before Tax Rise

Eroding Support

Setting the Goal

the Japanese Shipowners’ Association의 사장 겸 Nippon Yusen K.K.

Fighting Deflation

Japanese Retail Sales Growth Slows as Government Incentive Programs Fade

Japanese Retail Sales Growth Slows as Government
Incentive Programs Fade

Japan’s retail sales rose at the slowest pace since January, a sign that government incentives to purchase cars and household appliances are fading.

Sales
advanced 2.8 percent in May from a year earlier, the Trade Ministry said today in Tokyo. The gain was slower than the 4.8 percent median estimate of 14 economists surveyedby Bloomberg News.

The weakening of retail sales contrasts with a pickup in prospects for companies, which may this week project their first increase in capital investment since 2007. Japan’s policy makers are counting on a revival of domestic demand to help end the deflation that’s hampering the economic recovery.

“Consumer spending has been lifted a lot by fiscal measures but they’re set to disappear” and the rebound for retailers will continue to cool, said
Hiroshi Watanabe, a senior economist at the Daiwa Institute of Research in Tokyo. “Japan’s consumption is on a recovery trend as incomes are finally hitting bottom, but the pickup will be very moderate.”

The Topix index of shares fell 0.6 percent at 10:14 a.m. in Tokyo, extending its losses this quarter to 12 percent.

Retail salesslumped a seasonally adjusted 2 percent in May from a month earlier, the biggest drop in five years, today’s report showed.

Cars and machinery led the month-on-month decline. Automobile sales slid 5.9 percent from April and those of household machinery, which includes appliances such as flat- screen TVs, tumbled 7.9 percent.

Shopping Incentives

The government has been offering shoppers incentives to buy energy-efficient vehicles and electronics to support the economy. Some of the programs are scheduled to expire this year.

Japan’s export-led recovery is beginning to spur business investment. The Bank of Japan’s quarterly Tankan survey of
corporate sentimentthis week will show companies aim to boost spending by 0.9 percent in the year ending March 31, according to the median estimate of 12 economists surveyed by Bloomberg. That would be the first increase in three years.

Meanwhile, spending by households remains too weak to stamp out deflation.
Consumer pricesexcluding fresh food fell for a 15th month in May, the statistics bureau said last week.

Workers have had some relief in recent months, with wages climbing in March and April and job prospects picking up. There were 88
newly advertised jobsin April for every 100 people who started looking for work that month, the most in more than a year. Paychecks gained 1.6 percent in April as staff worked more overtime to keep up with rising demand.

Consumers More Confident

Consumer confidence
gained in May to the highest level since October 2007 even as Europe’s sovereign-debt crisis roiled markets across the globe. Sentiment about jobs led the increase, the survey showed.

Economist Yoshiki Shinkesaid the improving labor market will prompt people to open their purse strings.

“Before, it was just the household appliances and the cars that were selling” under the incentive program, Shinke, senior economist at Dai-Ichi Life Research Institute in Tokyo, said before today’s report. “Now we’re beginning to see that gradually spread to clothes and services.”

Shopping Incentives
